Indemnification Clause Explained: What It Means and How to Negotiate It
What "Indemnify, Defend, and Hold Harmless" Actually Means
Three separate obligations. Indemnify = pay for losses, damages, and legal costs. Defend = pay for the lawyer and control the defense strategy — you lose control of your own case. Hold harmless = you cannot sue the other party for this category of claims, even if they contributed to the harm. "Defend" is the most dangerous — never agree to defend someone else unless you also control the litigation.
Mutual vs One-Sided
A one-sided clause: "Contractor indemnifies Client for any and all claims arising from the work." The Client indemnifies the Contractor for nothing. That means if the Client's own negligence causes a problem, the Contractor still pays. Always push for mutual indemnification: each party indemnifies the other for losses caused by their own negligence or breach.
Third-Party Claims — The Biggest Hidden Risk
Indemnification for "any claim" can cover first-party claims (between you and the other party) and third-party claims (from someone outside the contract). Third-party claims are the real danger: if your work allegedly infringes a patent, a patent troll sues both you and your client. Without limits, you could be on the hook for the client's legal fees too.
How to Cap Indemnification
1. Limit to third-party claims only. 2. Cap liability at contract fees or insurance coverage. 3. Exclude claims caused by the other party's modifications to your work. 4. Add: "Indemnitee must (a) promptly notify Indemnitor of any claim, (b) allow Indemnitor to control the defense, and (c) reasonably cooperate." This prevents them from settling without your consent and sending you the bill.
IP Indemnity — The Special Case
IP indemnity means: if your work infringes someone's patent, you cover the client's legal costs. This is standard in software contracts but should be capped. Add a "sole remedy" clause: if infringement occurs, you can either (a) replace the infringing component, (b) obtain a license, or (c) refund the affected portion. This gives you an exit ramp.
